They still saw China as being exotic, hence why the story took place there. The Arabian Nights/1001 Nights featured a lot of different peoples and locations that were more about imagination or exotic setting than a real depiction of the place (or people). So yes, they made Aladdin and his mother essentially the same as the Middle East because that's what was familiar to them. The stories obviously weren't supposed to be realistic, the villain in the Aladdin story is from subSaharan Africa but he manages to convince Aladdin (a Chinese person) he is a relative.
