Because He has granted us free will. Free will is kind of at the root of the entire creation of the universe. He wants us to come to him because we chose to, not because we are meat robots programmed to do as He says.
A universe with free will is by definition imperfect. A perfect universe would be static, unchanging, deterministic. A universe with free will will have imperfections (mutations,parasites, diseases, etc). Also, if God kept people from doing horrible things, like genocide, He would be abrogating their free will.
The physical realm is a cruel place, you know what you signed up for before you came here.
So you say God doesn't know everything? If he did then how can free will exist? He already knows the choices you will make so you've already made them.

An all knowing (from our point of view) and free will are not mutually exclusive.
Imagine you're the father of a toddler. He loves the current popular children show, to the point that every time it comes on he tries to sing along with the intro song and does a cute little dance. One day a friend of yours comes over, and your talking about stuff in the kitchen while drinking beer. You hear the beginning of the show from the front room, so you tell your friend to come watch your son. On que the kid tries to sing along and does his little dance. It's cute, and you all smile
Now, the boy could have chose not to sing and dance when the show came on just then. He could have chosen to turn off the TV and go play with legos. But he didn't. His dad didn't force him to sing and dance, he just knew his son so well that he could accurately predict his behavior. God is to us as the father is to the son. He is so much more intelligent and wise He knows what we (and the world) are going to do before we act, all without forcing our actions.

We have free will to the extent that we can make choices and act within the constraints of the pre-destined events that God has determined. As an example, Pontius Pilot, the Sanhedrin, Herod and the Roman soldiers all made choices the ended up in them acting out their parts in the crucifixion of Jesus. They THOUGHT they were making choices of their own will, but it was leading to a crucial point to fulfil prophecy and demonstrate God's power.
Free will for us is much like this - we can choose to do things as we go about our daily lives, but where they intersect predetermined history set down by God, then we are but puppets in the show.
Another topic being brought up in this thread is the "what about God loving everybody" theme.
He loves his Children - those that follow him. His love is infinite and boundless for those that obey him and worship him. He is a God of love in that sense, but he is also a just and righteous God - he does not tolerate sin. The death of babies, loved ones and "innocents" all play a part in what he has laid down. Our brains aren't capable of understanding it all or seeing His purpose in all the events that occur.
We must also acknowledge that Satan is an actor in the world, and is able to influence the weak minded to do wicked things. In that, we need to understand that God could prevent them from happening if he chose, but he allows them to occur as they play a part in his pre-destined plans.
