You determine "gay" by assuming that they are the gender they want to be (not the gender as indicated by their genitals).

The reason they define it that way is so that their "gayness" is unaffected by getting bottom surgery. I.e., you don't need to look in their pants to figure out if they're gay or not. That simplifies things.
